Reddit (NYSE:RDDT) is about to experience one of the most closely watched index events of the year. The Reddit S&P 500 inclusion officially happens before trading begins on Tuesday, August 18. It will replace AvalonBay Communities. Investors already reacted strongly to the announcement, sending Reddit shares more than 11% higher on Friday.

But the announcement was only the first part of the story. J.P. Morgan estimates S&P 500 index funds may need to purchase roughly 16.7 million Reddit shares. That is about 2.8 times Reddit’s average daily trading volume since its IPO. The actual portfolio rebalancing therefore creates a different setup from Friday’s initial reaction.

There is also a fundamental debate underneath the technical catalyst. Reddit is growing revenue rapidly and generating significant cash. At the same time, search referrals have become less predictable as AI changes how people discover information. That makes Tuesday’s event about much more than index membership.

The Reddit S&P 500 Inclusion Could Create Unusual Demand

The biggest near-term driver is straightforward. Funds designed to track the S&P 500 need exposure to Reddit once the stock becomes an index constituent. J.P. Morgan estimates that requirement could translate into roughly 16.7 million shares of buying.

For perspective, Reddit has averaged about 5.98 million shares of daily trading volume since its IPO. The estimated index-related demand is therefore close to three normal trading days of volume. That does not mean every share must be bought at the same time. Index managers can execute trades in different ways and at different times. Still, the size of the estimated flow makes the event significant.

The Reddit S&P 500 inclusion is especially notable when compared with the company’s own recent purchases. Reddit repurchased about 1.5 million of its own shares during Q2. It spent roughly $235 million at an average price near $157. The estimated S&P-related demand is more than ten times the number of shares Reddit repurchased during the entire quarter.

That is why Tuesday matters even after Friday’s rally. Friday reflected expectations about index membership. Tuesday brings the actual index change and the portfolio adjustments linked to it.

Friday’s Rally May Not Tell The Whole Story

Reddit shares surged more than 11% after the S&P 500 announcement. That move shows investors quickly priced in part of the expected passive demand. It also means Tuesday’s setup should not be viewed as a completely fresh catalyst.

History adds an important caution. Stocks often rise when an S&P 500 addition is announced because investors anticipate forced buying from passive funds. However, the strongest reaction can occur before the effective date. Stephens has noted that index additions have historically made much of their gain shortly after the announcement. Those stocks later underperformed the broader index by roughly 2% over the following three months.

The Reddit S&P 500 inclusion also arrives after a difficult stretch for the stock. Even after Friday’s rally, the shares remained more than 31% lower for 2026. They were also over 42% below their September 2025 peak.

That creates an unusual backdrop. The stock is rebounding from a large drawdown while simultaneously receiving a major technical demand catalyst. The index event may improve liquidity and ownership breadth. It does not automatically remove the concerns that pushed the stock lower earlier this year.

Strong Growth & Search Volatility Are Colliding

Reddit’s latest operating results explain why the story cannot be reduced to index flows. Q2 revenue rose 61% year over year to $805 million, marking another quarter of unusually fast growth. Advertising revenue increased 64% to $762 million. Other revenue reached $43 million.

Profitability also improved sharply. Reddit reported a 43% adjusted EBITDA margin, while operating cash flow reached $262 million. Trailing 12-month operating cash flow crossed $1 billion for the first time. The company ended the quarter with roughly $2.8 billion in cash, cash equivalents, and marketable securities.

The Reddit S&P 500 inclusion is therefore happening while the underlying business is producing substantial growth and cash flow. Yet user growth remains the main point of debate. Management said search referrals were choppy and became more volatile late in Q2. Reddit has limited visibility into those external traffic changes.

CEO Steve Huffman argues that this traffic is not where Reddit’s economics are strongest. He said direct and app users are worth multiples more than search-referral users. New app-user retention also improved 50% year over year on a relative basis.

So the operating picture is mixed but clear. Search remains a risk, while monetization and cash generation remain strong.

AI Risk & Data Value Pull In Opposite Directions

AI is one of the reasons investors worry about Reddit’s traffic. Search engines increasingly provide direct AI-generated answers. That can reduce the need to click through to websites. Reddit has already seen volatility in referrals as the search ecosystem changes.

But AI also strengthens one of Reddit’s most unusual assets. The platform contains billions of conversations built around opinions, recommendations, personal experiences, and debates. Huffman said Reddit now has around 26 billion posts and comments, with roughly one billion added since Q1.

The Reddit S&P 500 inclusion comes as management argues that this human-generated information becomes more useful as the internet fills with synthetic content. Reddit’s data is already used for several AI functions. These include model training, post-training, grounding, and search indexing. Huffman also said interest in Reddit data extends beyond existing relationships with Google and OpenAI.

The commercial side is developing at the same time. Active advertisers increased more than 70% in Q2. Conversion volume more than doubled, while Reddit Max revenue rose more than 150% sequentially.

AI can therefore weaken Reddit’s referral funnel while increasing the strategic value of Reddit’s content and advertising signals. Both forces are operating at once.

Final Thoughts

Tuesday’s S&P 500 inclusion gives Reddit a rare technical catalyst. The estimated 16.7 million shares of index-related buying are large compared with normal trading volume. Still, the stock has already reacted sharply, and index inclusion does not change the underlying business overnight.

The fundamentals provide a more balanced picture. Revenue is growing quickly, margins are expanding, and cash generation has become meaningful. At the same time, search-referral volatility remains a real issue. Reddit still needs to prove it can convert its huge weekly audience into more frequent direct users.

Valuation also matters after the latest rally. As of August 14, Reddit traded at 11.34x LTM enterprise value to revenue, 12.33x LTM price to sales, and 39.30x LTM enterprise value to EBITDA. Its LTM P/E stood at 41.51x, while LTM EV/EBIT was about 40.13x.

Those multiples have fallen sharply from Reddit’s 2025 levels, but they still price in substantial growth. Tuesday may create unusual trading dynamics, but the longer-term outcome will depend on whether Reddit can keep converting rapid growth into durable user engagement, earnings, and cash flow.
